Active traders spend significant time analyzing markets, reviewing headlines, and planning entry and exit points. When a trade works out, the goal is to keep as much of that profit as possible. However, traders using broad-market ETF options on the S&P 500® may end up paying more in taxes than those using index options, which can reduce overall returns.
Many traders use ETF options such as SPY to gain exposure to the S&P 500. What some may not realize is that gains from ETF options are often classified as short-term capital gains and taxed at ordinary income rates. For traders in higher tax brackets, this can result in a substantial tax burden.

Certain Cboe-listed index options—including SPX, Mini-SPX (XSP), RUT, and Mini-RUT (MRUT)—may qualify for more favorable tax treatment under Section 1256 of the U.S. Tax Code. These contracts may be eligible for a 60% long-term and 40% short-term capital gains split, even if the position is held for less than one year. Since long-term capital gains rates are generally lower than ordinary income rates, this structure may help traders retain more of their profits.
For example, an investor in the 35% tax bracket with $15,000 in taxable trading profits could owe as much as $5,250 in taxes when trading ETF options. If the same profits were generated using index options that qualify for 60/40 tax treatment, the tax owed could drop to approximately $3,900—a difference of $1,350. Traders should consult a tax professional to understand how these rules apply to their own situation.
Beyond tax treatment, ETF and index options differ in structure and exercise mechanics. ETF options are typically American-style, meaning they can be exercised at any time before expiration, which creates the possibility of early assignment. Index options, by contrast, are generally European-style and can only be exercised at expiration, eliminating early-assignment risk. These distinctions are especially important for traders who write options or actively manage short positions.
